What the On-Balance Volume shows

The On-Balance Volume reduces price action into a single line that lives in the cumulative range. It is a Volume indicator, meaning it is most useful for spotting when the current move is over-extended relative to recent history.

Three things the On-Balance Volume tells you at a glance:

1. Whether the move is stretched. Extreme readings often precede a pause or reversal.
2. Whether momentum is consistent. A reading holding at one extreme is a stronger signal than a single print.
3. Whether divergence is forming. When price prints a new extreme but the On-Balance Volume does not, the move is losing energy.

How to read the On-Balance Volume

The On-Balance Volume is read in three steps.

1. Identify the regime

Check whether the On-Balance Volume is trending (stuck at one extreme) or oscillating (moving cleanly between bounds). The interpretation changes between the two.

2. Look for extremes

Readings near the upper and lower bounds of the cumulative range are the highest-signal events. Single prints are noise. Sustained readings are signal.

3. Check for divergence

If price makes a new high and the On-Balance Volume does not, the move is exhausted. If price makes a new low and the On-Balance Volume does not, the move is exhausted.

A second pitfall is using a single threshold as a rule. The On-Balance Volume behaves differently in trending markets than in ranging ones. A static rule applied to both will produce whipsaw. Adjust the threshold to the regime.
